I know it should work, but is there any particular reason you need to
use #+begin_equation .. #+end_equation ? The following seems to work for
me well.
#+begin_latex
\begin{equation}
\frac{1}{\sqrt{2\pi\sigma^2}}e^{ -\frac{(x-\mu)^2}{2\sigma^2} }
\end{equation}
#+end_latex
If you want fontlocking you can even use
#+begin_src latex :eval yes
\begin{equation}
\frac{1}{\sqrt{2\pi\sigma^2}}e^{ -\frac{(x-\mu)^2}{2\sigma^2} }
\end{equation}
#+end_src
