In case it helps someone else ...My new Windows 7 machine came pre-installed with "Microsoft Intellipoint", which runs the process ipoint.exe.
The fix is to uninstall it.This program tries to be helpful by mapping the wheel into Windows specific shortcuts like scroll, minimize, C-c, C-v, but cannot map to a generic emacs mouse-2.
