You have bad environment variables for TeX.
Do you really not have another TeX installed?
Try to run setup.exe again, and make sure that tetex-3.0.0-3 is installed

Always use "Reply All" when replying to the lilypond lists, because our 
policy is to keep discussions also on the list.
