The compiler itself supports the enhanced core, so the answer is yes.
The problem (if you're using the old stable releases, not latest CVS)
is just avr-libc and the linker script...

GCC in CVS is slightly broken right now (I'll fix it this weekend), but
the gcc-core-20020603 weekly snapshot should still be OK.  Also requires
binutils from CVS (or binutils-020602 snapshot), and avr-libc-20020601.
This combination should support ATmega8 (as well as ATmega128) just fine -
please test and report any problems to me.

Can't help much - unfortunately, this problem is quite common with Atmel.
Would be nice to have a second source for AVR chips...
