The example score printed in the manual is produced by exactly the same
code (just click on the figure to see the corresponding .ly file, so the manual itself proves that the example works as it stands. You must have done something else wrong. Did you use LilyPond version 2.8.x? I just tried the example using both versions 2.8 and 2.9 without any problems. On the other hand, you are right that
the # is redundant here and can be removed without changing the result.

Note also that the next stable version, 2.10, will appear very soon and that only the manual for the development series 2.9.x has been updated recently. Therefore, please cross-check with the latest development version manual before reporting
a possible bug in the documentation.

padText = #(define-music-function (parser location padding) (number?) #{ \once \override TextScript #'padding = #$padding #})

Which seems to contain an extra # preceding $padding. I had to remove it to get this example to work, and further examples seem to be consistent with using only a $.
