You're right. Evaling
(setq w32-use-full-screen-buffer nil)
fixes the problem.
I wonder if w32 has some way of checking the process table for telnet, and attempting to be more intelligent?
Some way of checking if the current host is local?
Otherwise, frankly, I never use Emacs in a 'dos' window.
