Which version of AUCTeX are you using? That reminds me of a shortcoming
which was fixed last April with commit fa547aa71e[1]. Can you please
update your AUCTeX installation and try it again? Your example indents
fine for me if I paste it into a .tex file, mark it and hit
'M-x indent-region RET'.
