But would a better solution be to mark lines that begin in column 1 and end

I think this must be something in insert-directory, maybe the part
that's done with `df' at the end of that function. Can you Edebug
that function for some arbitrary directory, say
`(insert-directory "/tmp" "-al")
and see where that extra newline comes from?
