Maybe there's a confusion here. The install.exe program asks
for an installation directory, but as far as I can remember
that's only where the downloaded .tar files are stored before
they are unpacked and installed in c:\cygwin\. 
Also, I'm not sure which batch file you refer to? The installation
should give you an icon named Lilypond which will launch a
command window where you can run the Lilypond programs. The
same choice is available in the Start menu, possibly below
the menu choice "Cygwin" (silly!).

This might cause more problems than it solves.

Did you possibly name the file test.txt instead of test.ly?
The Lilypond input file should always have file extension .ly
(it could be somewhat tricky to convince Notepad to achieve that).
