Can you edebug-defun on tramp-open-connection-setup-interactive-shell
and step through it to see what happens?  I suggest to (setq
tramp-debug-buffer t) and to keep a window/frame/screen open with the
*tramp foo* buffer and also one with the *debug tramp/foo* buffer.

Before executing the "exec env ..." thing, the value of
tramp-rsh-end-of-line would be interesting, and the buffer contents
before and after that shell command are interesting.
